Bought a fake watch (advertised as genuine). eBay have recalled my money from the seller but now the seller wants the fake watch back (to sell again).

According to Ebay rules, if you want a refund, you do have to return the item. This is not the case if the seller doesn't accept the return and you ask Ebay to step in and force a refund.

There is or used to be a clause in eBay's money back guarantee policy whereby you could be authorised to destroy an item instead of returning it - but would first have to submit independent documentary evidence that the item was fake. Without this eBay can't authorise buyers to destroy sellers' property.
The reason I know so little about this procedure is that I don't think we have ever heard of it being used. It's so much easier just to send it back for a full refund, using the prepaid label the seller is required to provide.

Yes I have had full refund and sellers account debited with same amount plus issue fee. I’m just concerned if the watch is returned (arranged by seller) they can dispute the outcome and it’s works in their favor next time, unlikely but this person did try and scam me so nothing is off the table imo.

That's the way eBay's MBG Money Back Guarantee works, that is, the if the seller wishes for their item to be sent back you need to before the seller grants you a full refund.
Yes, they could resell it. Follow red magpies advice to get that documentation and ask eBay Customer Services how to proceed. I recommend only contacting CS very first thing in the morning when the lines first open at 8 a.m. on weekdays there's more chance of Dublin answering. 9 a.m. on weekends.

Seller should have sent you a return label in the first place, it is not buyers job to pay for return.
If ebay refund, then seller gets a defect on their account, and in the days of selling fees, did not get fee refunded. Do not think there is any cash penalty now, and one defect does not do much harm, so seller is only out of pocket by original postage and return postage.
