I phoned Paypal and explained the situation. They freed the sellers funds. I clicked on their payment in my Paypal account. I issued a partial refund for the sum we had agreed. Customer and seller happy. Done.

I added a note with an apology to the bidders, telling them what had happened;then ended the auction. That worked.

The buyer has accepted a partial refund in principle. The funds are pending in Paypal. i.e. I haven't received her payment yet,although she has had the item some time. It does not seem so simple to me as you suggest.
